I loved this encounter! Things were about to get very messy indeed when I stopped the Shade Lord....really awesome stuff

 

Mazzy was permanently killed by the Shade Lord, I believe level drained to death, her portrait disappeared and all her belongings with her! Is this intentional?

Only in the sense that dying of level drain leads to permanent death - that's a vanilla feature.

OK thanks for the confirmation David. I could not recall what happened when you were level drained to death in the vanilla game, it strikes me as a bit weird that you lose your items as that is potentially quest breaking if you lose a quest specific item.
