Just defeated Bohdi and now we are leaving Atklatla and the party asked me "where to, o' mighty leader?" and I'm not sure. What is the "correct" path? Should I head for Watcher's Keep before going to the elven city?

It's up to you. Roleplaying dictates you should progress steadily towards your main quest goal, rather than go around clearing random dungeons

 

Difficulty wise, it is very possible to finish the dungeon by your level - and even if you find you can't, you will still acquire a number of useful/powerful items (more so than you'd get if you progressed with the story). In fact, clearing level 1 is possible (and rewarding) for level 10/12.
